ROE can reflect profitability and efficient asset use, but it can also be increased by debt, buybacks, write-downs, or a very small equity base.

ROE = Net Income ÷ Average Shareholders’ Equity
CFA Institute’s ratio guidance uses net income divided by average shareholders’ equity. For common ROE, analysts may subtract preferred dividends and use average common shareholders’ equity.
Using average equity helps match profit earned during the period with the capital available across that period.
A Simple Example#
Assume a company reports:

What ROE Can Tell Investors#
ROE combines several dimensions of performance. A company can improve ROE by:
- Increasing profit margin
- Generating more revenue from its assets
- Using more debt relative to equity
- Repurchasing shares and reducing book equity
- Improving tax or interest efficiency
This makes ROE useful but also ambiguous. A high number does not reveal whether the source is a superior business model or a riskier capital structure.
DuPont Analysis#
The basic three-part DuPont formula is:
ROE = Net Profit Margin × Asset Turnover × Financial Leverage
Where:
- Net profit margin = net income ÷ revenue
- Asset turnover = revenue ÷ average assets
- Financial leverage = average assets ÷ average equity
CFA Institute notes that DuPont analysis separates ROE into components representing profitability, efficiency, and leverage. More detailed versions also separate tax burden and interest burden.

This decomposition shows that the return depends on all three drivers.
How Debt Affects ROE#
Debt can increase ROE because it allows the company to finance assets with less equity. If the return on assets exceeds the after-tax cost of debt, leverage can increase shareholder returns. If operating performance weakens, the same leverage can amplify losses and financial risk.
Two companies with identical operating assets can report different ROE because one uses more debt. This is why ROIC is often a better measure for comparing operating quality across capital structures.
How Buybacks Affect ROE#
Share repurchases reduce cash and shareholders’ equity. If net income remains stable, a smaller equity denominator mechanically increases ROE. Buybacks can create value when shares are repurchased below intrinsic value and the company retains adequate financial flexibility. They can destroy value when executed at excessive prices or financed with risky debt.
Investors should therefore examine both ROE and the history of equity changes.
Why Book Equity Can Be Distorted#
Book equity can be reduced by:
- Share repurchases
- Operating losses
- Impairment charges
- Acquisition accounting
- Dividends
- Foreign-currency translation and other comprehensive income
Internally developed intangible assets are often expensed rather than capitalized. This can reduce book equity and increase reported ROE for asset-light businesses. Comparing raw ROE across industries can therefore be misleading.
Negative or Very Small Equity#
When book equity is negative, conventional ROE is not economically meaningful. A company with a small positive denominator can also produce an extremely high ratio that says little about sustainable business quality.
In these cases, investors may focus on ROIC, operating margins, cash flow, leverage, and market-value measures.
Common Mistakes#
A common mistake is assuming that a 30 percent ROE company is automatically better than a 15 percent ROE company. The first may use much more debt or have a smaller accounting equity base.
Another mistake is comparing ROE without checking whether the numerator belongs to common shareholders and whether average or ending equity was used.
